TORONTO, July 6 Canada plans to ban some”bundled” residential mortgages to clamp down on risky lending,a regulator said on Thursday, six months after a Reutersinvestigation revealed that regulated mortgage providers wereteaming up with unregulated rivals to circumvent rules limitinghow much they can lend against a property.

Regulators are looking to rein in risky lending amid fearsof housing bubbles in the cities of Toronto and Vancouver andare concerned that the loans, which enable desperate homebuyersto borrow up to 90 percent of a property’s value, could turn badif prices begin to retreat.

Problems at lender Home Capital Group, which hasseen depositors withdraw 95 percent of funds from high-interestsavings accounts, have exacerbated concerns about whethermortgage underwriting standards in Canada are stringent enough.

The Office of the Superintendent of Financial Institutions(OSFI) on Thursday said it is considering “expressly prohibitingco-lending arrangements that are designed, or appear to bedesigned, to circumvent regulatory requirements.” It is askingfor feedback from interested parties and the wider public beforeAug. 17, and said it will finalize the guidelines and set aneffective date for implementation later in 2017.

Reuters reported in January that regulated mortgageproviders were teaming up with unregulated rivals calledMortgage Investment Corporations (MICs), which pool money fromwealthy individuals, to get around rules limiting how muchmortgage providers can lend against a property.

In an interview with Reuters in February, Carolyn Rogers,assistant superintendent at OSFI, warned lenders against suchactivity.

The government does not track bundling, and the practice issometimes carried out in a discreet fashion, with lendersworking directly with the MICs or referring mortgage brokers tothem to work out a loan with a borrower. But Finance Ministrydata shows that the share of unregulated lenders had shot to12.5 percent of Canada’s C$1.6 trillion mortgage market in 2015,up from 6.6 percent in 2007.

Home Capital Group, which last month agreed to a C$2 billionloan from Warren Buffett’s Berkshire Hathaway Inc, andEquitable Group, are two listed mortgage providers thathave told Reuters they participate in bundled lending.

Equitable’s Chief Executive Andrew Moor said in an interviewon Thursday that 10 percent of the company’s new mortgageoriginations involved co-lending arrangements, which he saidwere used as a “risk management tool.”

Moor said he did not expect all that business to be lost andexpects homebuyers will find another way to make a downpayment.

“People may be forced to sell an asset they otherwisewouldn’t choose to sell to come up with a bigger downpayment.It’s hard to know what impact it will have on our business butit’s not in double-digits,” he said.

Moor said he would consult with OSFI but was expecting theproposal will be implemented.

“A lot of these changes seem to be unfavorable for peoplethat are self-employed or new to Canada who might otherwise havea challenge getting a mortgage. The other consequences ofactions like this need to be understood,” he added.

In an emailed statement, Home Capital said it haddiscontinued its bundle program, through which it referredclients to approved secondary lenders, earlier this year.

Shares in Home Capital closed down 5.9 percent whileEquitable closed down 0.3 percent. Another alternative lender,Street Capital, closed down 9.8 percent.

LATEST MEASURES BY GOVT

Bundled or co-lending agreements with an unregulated entitycan enable lenders to offer combined mortgages worth up to 90percent of a property’s value.

Under federal rules, regulated lenders in Canada are notallowed to lend more than 65 percent of the value of a home toborrowers with bad or nonexistent credit records.

They also cannot lend more than 80 percent of a property’svalue – even to borrowers with solid credit – without obtaininggovernment-backed insurance. Under rules rolled out lastOctober, that insurance requires the banks to run income stresstests on borrowers.

Canadian authorities have said bundling represents a smallportion of the mortgage market. However, mortgage brokers saythe arrangements have proliferated as Canadian regulatorstighten lending standards to shield borrowers in case adecade-long housing boom goes bust.

The regulator also proposed rules on Thursday requiring astress test for all uninsured mortgages and that the maximumamounts lent out against a property’s value are adjusted forlocal market conditions.

The proposals are the latest in a series of measuresimplemented by Canadian authorities over the past 12 months amidconcerns about housing market bubbles.

The Ontario government introduced measures in April to tryto cool the housing market in Toronto, including a foreignbuyers tax.
