Purchase price allocation is an essential activity for an acquiror. When an entity is acquired or purchased, the allocation of the fair market value to its assets and liabilities is known as purchase price allocation. This process takes place for both equity and asset sales. Equity sale involves the sale of the target’s entire equity, while in an asset sale, specific assets of the target are sold. 

In a purchase price allocation exercise, the valuation of intangible assets is a critical procedure. As per ASC 805, an intangible asset is an asset (not financial in nature) that does not have a physical structure and excludes goodwill. Purchase price allocation for an asset sale

In an asset purchase, the buyer buys specific assets and liabilities from the target. The buyer pays the purchase price to the target, who then distributes it as income to the seller’s (target) shareholders. The target company continues to exist, but owned by the seller.

An acquirer has the option to choose the desired assets/liabilities, therefore avoiding unwanted liabilities. However, there is a caveat as some assets require third-party consents to be transferred.

A buyer avoids problems of minority shareholders, who refuse to sell shares. In contrast, majority of a seller’s shareholders can still affect an asset sale.

If, prior to transaction, the target company depreciates the asset value to zero, the buyer will not be able to benefit from depreciation in a stock purchase transaction. However, in an asset sale, a buyer gets to depreciate the entire purchase price as permitted by the tax law. This results in future tax savings.

In an asset sale, intangible assets are tax-deductible and amortized over 15 years for tax purposes under IRC Section 197. However, such assets are not tax-deductible in a stock sale.

Purchase price allocation is required by the US Financial Accounting Standards Board (FASB) and International Financial Reporting Standards (IFRS).
